Loan Apps and Digital Lending Risks
How smartphone lending apps offer quick loans, how illegal apps trap borrowers with high charges and harassment, and how RBI rules aim to protect borrowers.
Smartphone apps now offer instant loans with minimal paperwork. Many are legitimate and linked to regulated lenders. But a wave of illegal lending apps has caused serious harm, particularly in India.
How digital lending works
Legitimate digital lenders use data such as bank statements, credit scores and transaction histories to assess borrowers quickly. They can serve people who lack access to traditional loans, such as young workers or small business owners.
The dark side
Illegal apps, often not linked to any regulated lender, have:
- Charged very high hidden fees and interest, making small loans balloon quickly.
- Deducted large “processing fees” upfront, giving borrowers much less than promised.
- Accessed contacts, photos and messages on borrowers’ phones.
- Harassed borrowers and their contacts, including with threats and shaming messages, to force repayment.
Several suicides linked to harassment by illegal loan apps were reported in India, prompting action by police and regulators.
RBI rules
The Reserve Bank of India issued digital lending guidelines in 2022, and consolidated directions in 2025, requiring that:
- Loans are disbursed directly into the borrower’s bank account by a regulated entity.
- Borrowers receive a Key Fact Statement showing the full cost, including the annual percentage rate, before signing.
- Apps obtain only necessary data, with borrower consent.
- Borrowers get a cooling-off period to exit a loan by repaying without penalty.
- Recovery practices follow fair conduct rules.
Staying safe
- Check that the app is linked to an RBI-regulated bank or NBFC.
- Read the Key Fact Statement and total cost before accepting.
- Be wary of apps demanding access to contacts and photos.
- Report harassment to the police and the RBI’s complaint system.
A borrower takes a 5,000 rupee loan from an unregulated app. After a large processing fee, only 3,500 rupees arrives. Repayment of 5,000 rupees is due in a week, and late fees are charged daily. Within a month, the demanded amount has doubled. Understanding the annual percentage rate would reveal a cost of several hundred percent a year.
